It is correct that your Housing Allowance, Food Allowance, Tramsportation Allowance are exempt from US income tax, because they are considered as expense rather than your income.(although you can pocket all of them). However, the hardship allowance is not tax free. You should pay tax for it because it is your income.
According the Chinese tax law, if one stays in China for more than 183 days/year, te Chinese tax must be paid. In almost all cases, the Chinese tax rate is much higher than that of US for the income level earned by an expat. Therefore, the company will pick up the Chinese tax and have the employee to pay the US tax as if he/she is working in US, this is the basic principle behind the so-called tax equalization program implemented in most large US companies who send employees overseas.
